Demystifying Below-Market Government Loans: Accounting Treatment and Present Value Discounting

To promote semiconductor manufacturing, the green energy transition, and domestic industrial development, government agencies often offer policy loans at zero interest or substantially below-market rates.

1. Liabilities Cannot Be Recorded Directly at Face Value

a. Discounting to Recognize Debt Liability

  • Companies must discount future loan repayments using a fair market interest rate—matched to comparable credit ratings and repayment terms—to determine the "true fair value (present value)" of the loan on the funding date.

b. Recognizing the Debt Discount as "Government Grant Benefit"

  • The difference between the total cash received and the discounted present value represents an implicit government subsidy. In accordance with government assistance policies, this difference should initially be recorded as Deferred Income (Deferred Grant Benefit).

2.  Subsequent Accounting Treatment

a. The nature and terms of the grant

  • Using the market rate under the effective interest method, the loan discount is amortized over time, gradually accreting the carrying amount of the liability back to its maturity face value while recognizing interest expense in profit or loss.

b. Recognizing Government Grant Income

  • The previously recorded "Deferred Income" is progressively recognized as other income or as a reduction of related operating expenses, matching the timeline of the grant program (such as subsidized R&D milestones or straight-line allocation).

c. Comprehensive Footnote Disclosures

Companies must disclose key terms in the financial statement notes, including:

  • Preferential interest terms, loan duration, and collateral requirements.
  • The imputed discount rate used and the adopted accounting policy.
  • The specific financial statement line items and dollar amounts affected across the Balance Sheet and Income Statement.

USCPA Luo Xia reminds you, w hile receiving low-interest or zero-interest government financing significantly eases cash flow pressure, finance teams must never record the loan directly at its contractual face value! Failing to impute interest and separate the implicit subsidy upon disbursement will result in overstated liabilities and obscured financing costs!
